I'm using a 1st gen iTouch I upgraded to 3.0 this AM & it works for me.

Yes definitely upgraded my iPod Touch first gen to iPhone OS 3.0 and can't connect to YouTube - it's really weird!

Gonna take to the Apple shop as have extended warranty!

I just tried the update a few minutes ago, does anyone know how to fix this? It looks like its going to get really annoying in about, oh, 5 more minutes.

Yeah, it was really weird, 24 hours after I installed the update YouTube started working again for no reason. I hadn't done anything, I just tried it one more time before I was going to restore it from iTunes and I could get on.
