You can definitely do it using iTunes and a third party software (generally free). If you are using a PC the one that I've found to work well is Videora but I understand that there are other programs available as well. You don't need to have a Jailbreak to do it.
I've used it on both my iPhone 3G and on my iPod Touch 2G and it works great. You just need to find the video files on your computer, convert them using the software and copy them to a folder that you can sync with iTunes. They will be reduced in size, copied to the iPhone and available in iTunes link under video.
