2 options now..
get the screen fixed at a shop in nyc for 85 dollars
or sell it to a guy on craigslist for 140 dollars
and buy the 3gs 16gb for 400
and pay out of pocket 260 ..hmm....

This is all the info they gave you? It seems like they would have to document exactly what they found that led them to believe it was caused by damage or abuse. They give no details?

Perhaps there will be more details with the iphone when i get it back. This is just the information i got through tracking my order on apple. I should have the broken iphone back by tommorow

there may be a way to soft-f*ck it up.i'm not too sure whether it works on 2.0+, but i did it with the original iphone when i had it. it involves a whole lot of terminal messing about.

wait, scratch that - your screen would probably be required. go into a store with big puppy dog eyes. they'll do it. there is no such thing as a "flagged" iphone. otherwise i wouldn't have got six new ones everytime. (p.s. sorry everyone, my blackjack's shift button crapped out, it annoys me writing iphone without proper capitalisation)

There are services on the web that will do it for 69.00 to 76.00.

Right now, his only alternative is pretty much fix the phone, and ebay/CL/amazon/trademe it for as much a you can get.
